Read the business with two questions

Imagine buying the entire home-goods shop. The owner says it earned 30. Before trusting that claim, find out what was sold, what customers paid, and what the business must keep spending. Then ask why customers choose it and what could invalidate that explanation. The accounts and the business story must constrain each other.

Buffett’s 1996 letter connects investing with understanding a business. His 2014 letter credits Munger with moving Berkshire toward better businesses. Their mature approaches overlap. The paired questions in this series are a teaching synthesis, not quotations, a rigid division of labor, or a reconstruction of private investment decisions.

One idea: Connect profit, assets and cash.

We will learn in seven steps: connect the statements; estimate sustainable owner cash; explain returns on capital; examine incentives; map cash obligations; distinguish value from price; then write an evidence-based research memo. Each step ends with a real disclosure and a task you can repeat.

Know which report you are reading

Download the annual report from the company’s investor-relations site or the exchange/regulator’s filing service. Read the business description, find the consolidated financial statements, and keep the notes and auditor’s report open. Earnings slides are useful orientation, but they often omit the reconciliation you need. The SEC’s guide to a 10-K helps locate these sections in a US filing.

Write four things at the top of your notes: reporting period, currency and units, consolidated or parent-only scope, and accounting basis. A balance sheet is a position on one date; profit and cash-flow statements cover a period. Compare a full year with a full year, and check whether a quarterly number is the quarter alone or year-to-date. Restated prior-year figures may differ from last year’s printed report.

Consolidation brings controlled subsidiaries into the group accounts and eliminates transactions inside that group. A parent-only statement can instead show investments in subsidiaries and dividend income. Mixing the parent’s cash with the group’s profit breaks the analysis. In Chinese reports, also distinguish total net profit from net profit attributable to the parent’s shareholders when minority interests exist.

The three statements below are a starting framework. A complete report also includes changes in equity, comprehensive-income information where applicable, and notes on accounting policies and important balances. The SEC’s financial-statement primer explains why they must be read together. This series starts with an ordinary non-financial business; banks and insurers require different balance-sheet and risk analysis.

Our fictional shop begins with no assets or debts. All amounts below are in CNY 10,000, so “30” means CNY 300,000. Goods are delivered and revenue recognized in this year. There are no returns, bad debts, capitalized lease assets or liabilities, VAT, other comprehensive income or dividends. Interest and income-tax payments are classified as operating cash flows for this example; follow the actual report’s disclosed classification when comparing companies.

  1. The owner contributes 100 in cash; the bank lends 40, all due after next year.
  2. At the start of the year, the shop pays 60 for fixtures and equipment. Their annual depreciation is 6.
  3. It purchases goods costing 50, pays suppliers 35 and still owes 15.
  4. It delivers sales of 100. Customers pay 80; 20 remains receivable. The goods sold had cost 30.
  5. It pays 20 for rent, wages and other operating expenses, plus interest of 4; rent is expensed in this simplified case.
  6. Pre-tax profit is 40; the assumed 25% tax produces an expense and payment of 10.

A sale creates revenue when the relevant earning conditions are met, not simply when money arrives. Here the goods have already been delivered: 100 belongs in revenue, while the uncollected 20 remains an asset called accounts receivable. Buying inventory is different again: of the 50 bought, only the 30 attached to goods sold becomes cost of sales; the remaining 20 is inventory at year-end.

Revenue of 100 pays for sold goods costing 30, leaving gross profit of 70. The shop still needs rent, people and equipment: deduct 20 of expenses and 6 of depreciation to get operating profit of 44. Then pay for borrowing and taxes. Only the final 30 is the year’s net profit. This deliberately simple presentation is not a universal statutory template; real statements can classify depreciation within cost of sales or other functions.

Why deduct 6 rather than the equipment’s cash price of 60? The equipment provides service over multiple years, so part of its cost is allocated to this year. Depreciation is an accounting allocation, not a transfer into a replacement bank account. Whether replacing the equipment will actually cost 6 a year is a separate economic question for the next installment.

The gross margin is 70 ÷ 100 = 70%; net margin is 30 ÷ 100 = 30%. These percentages describe this invented year. They do not establish a moat or an attractive valuation: you still need comparable businesses, several years of evidence and the capital required to produce those earnings.

An asset is a resource the business controls; liabilities are obligations, including the unpaid supplier bill even though it is not a bank loan. Equity is the accounting residual after liabilities. It is neither a separate pile of cash nor the price a buyer must pay for the company. In this simplified case, 100 of contributed capital plus 30 of retained profit explains equity of 130.

The equity-change statement provides this bridge explicitly. With dividends of 5, equity would become 125 and cash 86, while this year’s profit would remain 30. With other comprehensive income, share issues or buybacks, further lines enter that bridge. That is why “ending equity minus beginning equity” alone does not measure net profit.

Cash flow: reconcile the bank balance

Cash-flow statement · CNY 10,000
Cash collected from customers

Cash operating expenses
Interest and tax paid

Equipment purchase (investing)
Equity contribution and borrowing (financing)
Opening cash
Closing cash

The bank balance is 0 + 11 − 60 + 140 = 91. The financing inflow explains why the shop has substantial cash even though operations generated only 11. Borrowing is cash received, but it is not revenue. Equipment purchases use cash, but the entire purchase is not this year’s expense. This is the key distinction between the cash ledger and the income statement.

We can also start from net profit and reconcile to operating cash. Add back depreciation because it reduced profit without a current cash payment. Subtract the receivable and inventory increases because they absorbed cash relative to recognized earnings. Add the payable increase because the supplier has not yet been paid. Opening balances are zero here; in a real report use the changes, not the ending balances.

This small bridge works because the case excludes other adjustments. Actual indirect cash-flow statements can include impairments, deferred taxes, stock compensation, currency effects, and changes whose balance-sheet movements include acquisitions or other noncash items. Read the disclosed reconciliation before trying to reconstruct it by subtracting two balance sheets.

Change the collection timing, keep the sale

Keep delivered sales of 100 and all costs unchanged. Move only how much the customers have paid by year-end. The remainder is assumed fully collectible later, with no impairment, interest or other timing effects. This isolates timing; a deteriorating customer balance would require a different analysis.

Collecting the receivable exchanges one asset for another: cash rises as receivables fall. Total assets and equity stay unchanged. Conversely, a shop can show the same profit while collecting less cash. A cash-flow shortfall is a question to investigate, not proof by itself of fabricated sales. Read customer quality, collection terms and later receipts.

Check whether you can explain the numbers

Why does buying another 10 of unsold inventory leave profit unchanged?
