Imagine owning the whole home-goods store in part 1. Its income statement reports a profit of 30, but its operations produced only 11 in cash. After buying store fixtures for 60, its free cash flow is −49. Which number tells you what the business earned for you? Each answers a different question. The owner's task is to connect them before deciding how much cash can leave the business.

Begin with the owner's question

Accounting profit measures the period's result under accounting rules. Cash flow records cash movements. An owner must ask a further question: after meeting the costs of keeping customers, replacing worn equipment and financing the operating cycle, what earning power remains? This is why reading like a business owner involves more than finding a low price-to-earnings ratio.

The same fictional first year, viewed three ways. All amounts in this article are in CNY 10,000; 30 therefore means CNY 300,000. Interest and income-tax payments are operating cash flows in these examples.

The store was funded with 100 of shareholders' cash and 40 of debt. Its closing cash of 91 is therefore not a fourth measure of annual earnings: 140 of external funding plus 11 of operating cash, less 60 of store fixtures, equals 91. A bank balance can contain borrowed money as well as earned money.

Follow the missing 19 from profit to cash

The first-year store recognized sales of 100 but collected only 80. It bought inventory costing 50, paid suppliers 35 and used inventory costing 30 in the goods it sold. Those differences explain why revenue, expense and payment do not move together. The indirect cash-flow reconciliation adjusts profit for noncash charges and operating balances; the SEC's financial-statement guide explains this distinction.

  1. 30Start with net income after interest and tax.
  2. +6Add back depreciation: it reduced profit without a current operating cash payment.
  3. −20Subtract the increase in receivables: customers have not yet paid for these sales.
  4. −20Subtract the increase in inventory: 50 purchased less 30 consumed.
  5. +15Add the increase in payables: suppliers have financed part of the purchases.
  6. =11Cash flow from operations, or CFO.得到经营活动现金流净额,简称 CFO。
A cash reconciliation, not a second income statement. Opening receivables, inventory and payables were zero in this start-up example.

Check it against actual payments: collections of 80, less suppliers' cash of 35, other operating payments of 20, interest of 4 and tax of 10, leave 11. Adding back depreciation does not make equipment free. Its purchase is recorded in investing cash flow; its eventual replacement still requires money.

Working capital is cash committed to doing business

For this retailer, define operating working capital as receivables plus inventory minus trade payables. Cash and interest-bearing debt are excluded from this narrow definition. The increase is 20 + 20 − 15 = 25. Profit plus depreciation gives 36; committing 25 to the operating cycle leaves 11. The business has earned a profit while part of its resources remain in customers' accounts and unsold goods.

A low CFO-to-profit ratio is a reason to investigate, not an automatic fraud verdict. A new store needs an initial stock of inventory and customer credit. A mature retailer with stagnant sales and steadily rising overdue receivables presents a different problem. Compare several years, the same seasonal periods and the notes describing credit terms, overdue accounts, inventory provisions and supplier payments.

Cash falls

Ask whether more inventory supports confirmed demand, or whether goods are becoming harder to sell. The accounting movement is the same; its business meaning is not.

Cash rises

Ask whether customers paid sooner, or whether the store delayed its suppliers. A one-off release of working capital cannot be repeated every year.

Read the cash-flow classification policy before comparing companies. Our examples put interest and tax in operating cash flow; that convention must not be silently imposed on a different reporting framework or reporting period. The IAS 7 overview describes cash-flow categories and the amendments associated with IFRS 18. Start from each company's actual reconciliation.

In a filing, look for revenue-recognition and return policies, receivable allowances, inventory write-downs, management’s discussion of collection terms, and later-period results. If the public disclosures cannot distinguish A from B, the current conclusion is “not yet established.”

What must be reinvested before the owner earns anything?

In his 1986 Berkshire shareholder letter, accounting appendix, Buffett describes owner earnings using reported profit, selected noncash adjustments, and estimated annual reinvestment needed to sustain competitive position and unit volume, including necessary additional working capital. He stresses the uncertainty of that estimate. The useful habit is to examine the economics behind the accounting numbers.

“(c) must be a guess - and one sometimes very difficult to make.”“(c)必须靠估计,而且有时非常难以估计。”

Warren Buffett · 1986 shareholder letter, appendix · Original source

Here (c) is the spending needed to sustain the business, including necessary working capital. The point is to justify a range using operating evidence; calling it an estimate does not make an arbitrary number acceptable.

For a simple nonfinancial company, use four clearly labeled inputs: normalized after-tax profit , appropriate noncash add-backs , average sustaining capital expenditure , and additional operating working capital needed to sustain the business . Our teaching estimate is:

is estimated owner earnings, not a required accounting line. Each input must use the same operating scale and period. If a normalized CFO already includes the appropriate working-capital requirement, subtract only sustaining capital expenditure from it; deducting again would count the same cash need twice.

Consider a delivery van. Replacing it when it wears out preserves the delivery service; buying a second van for new customers expands it. In a factory the boundary is harder: a new machine may both replace an old one and increase output. A safety upgrade can be essential even if it is marketed as modernization. Read projects in terms of what happens to service, cost, capacity and competitiveness if they are not funded.

Depreciation is an accounting allocation, not a replacement quotation. Equipment ages, replacement prices and useful lives can differ from the assumptions behind that expense. Several years of capital spending, asset-age information, maintenance plans and management's project descriptions provide evidence. Without that evidence, keep a range or leave the estimate unresolved. The first-year equipment purchase of 60 does not reveal a recurring maintenance budget, and depreciation of 6 does not establish one.

Calculate a range for a mature business

Now switch to a separate fictional mature company, not the first-year store. Assume a representative operating year: net income is 30, depreciation is 6, and maintaining the same unit volume requires 3 more in working capital as inventory replacement costs rise. Cash interest and tax are already included; there are no other noncash adjustments, leases or share-based compensation. CFO is therefore 33.

The company spent 18 on capital projects. Its fictional project records identify 7 as replacement work, 8 as a new production line, and 3 as a mixed-purpose upgrade. A review cannot determine how much of that final 3 is necessary to sustain existing operations. Treating none or all of it as sustaining expenditure produces an annual maintenance range of 7–10. Assume this is representative of a full replacement cycle, rather than an unusually light spending year.

More reinvestment required

Less reinvestment required

Estimated annual owner earnings: 23–26. The range expresses uncertainty about necessary reinvestment. It is not a statistical confidence interval, a forecast distribution or a verified company result.

The cash actually left after all projects is still 15. The higher owner-earnings estimate asks what earning power remains if optional expansion is separated from sustaining the existing business. It does not put the expansion money back in the bank. If those projects are contracted or growth is necessary to preserve competitiveness, their cash requirements cannot simply be ignored.

This article defines free cash flow as CFO minus total cash capital expenditure. Companies can use different definitions. SEC guidance, question 102.07, notes that free cash flow is not uniformly defined and does not automatically represent cash available for discretionary use; obligations such as debt repayments may remain.

Earning power is not a dividend promise

The owner's next check is the financing schedule. Suppose the mature company must repay 12 of principal this year and has no refinancing arranged. The simplified free cash flow of 15 would leave only 3 after that payment, before any required liquidity reserve. Principal repayment reduces cash without reducing this year's net income. A high owner-earnings estimate cannot pay a debt twice or eliminate a maturity mismatch.

Other adjustments require the same care. Share-based compensation may avoid a current cash wage payment while transferring part of the business to employees; an add-back alone says nothing about the existing shareholder's economic cost. An impairment can be noncash today yet reveal that an earlier investment failed. Repeated restructuring costs deserve scrutiny even when management labels each program exceptional. Check the share-count history, cash obligations and the explanation for every proposed adjustment.

Keep recurring business costs in the analysis, and treat gains and losses consistently. The SEC's non-GAAP guidance, questions 100.01–100.03, explains why removing necessary recurring cash expenses or adjusting losses without comparable gains can mislead. An owner-earnings worksheet should make judgment visible, not provide a mechanism for excluding every unpleasant number.

Two checks before trusting the result

Exercise 1. A reader takes the mature company's CFO of 33, subtracts sustaining capex of 7–10, and then subtracts the working-capital increase of 3 again. The result is 20–23. Where did the calculation go wrong?

Check the reconciliation

CFO was already 30 + 6 − 3 = 33. Subtracting that 3 a second time double-counts working capital. Start either from profit: 30 + 6 − 3 − (7–10), or from CFO: 33 − (7–10). Both produce 23–26. Write the starting definition beside every calculation.CFO

Exercise 2. Everything else in the mature-company example stays the same, but just before year-end it postpones 10 of supplier payments until January. Reported CFO rises from 33 to 43. Has sustainable owner earnings increased by 10?

Separate timing from earning power

No. The extra 10 is a temporary increase in supplier financing. Removing that timing effect gives normalized CFO of 43 − 10 = 33, so the estimate remains 23–26. Actual year-end cash is higher, but the January obligation is higher too. If permanently improved contractual terms were instead supported by evidence, that would require a different analysis; the question specifies only a delay.

Leave with a cash-earnings worksheet

For a real company, reproduce the reported figures before making adjustments. Record the financial year, currency, unit and accounting basis; then keep disclosed facts, arithmetic and estimates in separate columns. A compact worksheet can carry the entire reasoning:

For the first-year store, the defensible answer is profit 30, CFO 11, free cash flow −49, and insufficient evidence for a recurring owner-earnings estimate. For the separate mature example, the assumptions support 23–26 of annual owner earnings, while cash after all capital projects is 15. The next question is what the company earns on money it keeps. That connects cash generation to return on invested capital and management's allocation decisions in part 3.
