One idea: Separate business value from the price of ownership. Case · See’s Candies acquisition in

An excellent business does not offer the same investment at every price. The operating assets produce cash; the buyer chooses how much to pay for access to that cash. A high return on the company’s capital can coexist with a low return on the investor’s purchase price.

Case · See’s operating return was not the buyer’s return

Buffett’s 2014 letter, printed p. 27, recalls roughly $4 million of annual pre-tax profit on $8 million of net tangible assets at See’s in 1972, and a $25 million purchase. The same profit has two different denominators.

01 / SEE’S1972 · USD million

One profit figure. Two different questions.

How productive was the asset base?

4 / 8≈ 50%

Pre-tax earnings / net tangible assets. A rough indicator of operating capital efficiency; not after-tax ROIC.

How much earnings did the buyer purchase?

4 / 25≈ 16%

Pre-tax earnings / purchase price. An initial earnings yield; not a realized investment return or distributable cash yield.

Calculated from the approximate figures in the 2014 letter, printed p. 27. No leverage, tax, maintenance spending or future growth adjustment is made here.

A buyer could not purchase the business for its book asset amount. The gap reflects a judgment about future earnings and durability. The retrospective explains why Munger emphasized the business’s quality; its successful outcome does not mean every premium over book value is justified. Our job is to examine the evidence available for a prospective estimate, rather than let the later success erase the original uncertainty.

A good business still has a purchase price

Financial analysis estimates earning power; valuation asks what that future cash is worth today. The 1992 letter explains value through discounted future cash and emphasizes the difficulty of estimating those flows. A high ROIC does not answer the price question. It may already be reflected in a very demanding stock price.

Use a deliberately small model. A debt-free business is assumed to deliver the same distributable owner cash at each year-end forever, beginning one year from now. This is cash after tax, maintenance, working-capital needs and all investment needed to sustain that stream. There is no growth, no separate excess cash, no additional capital calls and no terminal sale. At an assumed required equity return , its equity value is:先用一个刻意简化的模型。

880.066.7
10100.083.3
12120.0100.0
Equity-value sensitivity in the invented, constant-cash model. The 10% and 12% rates are selected teaching assumptions, not Buffett's rates, current market estimates or recommendations.

The arithmetic is easy; defending the inputs is the work. Paying 100 only looks comfortable under some cells. Under cash of 8 and a 12% required return, the estimated value is just 66.7. Even a price of 60 would be only about 10% below that estimate, and the estimate itself can be wrong. A margin of safety is room for error between a conservative value estimate and the price; it is not a guarantee or a universal discount percentage.

“Growth is always a component in the calculation of value”“增长始终是价值计算的一个组成部分。”

Warren Buffett · 1992 shareholder letter · Original source

Do not add perpetual growth while keeping every dollar available for distribution if achieving that growth needs additional capital. Do not subtract debt again from an equity valuation whose cash already reflects the relevant financing flows, or confuse it with an operating-value model before financing. The useful endpoint for a beginner is a range tied to explicit assumptions, together with the evidence still missing.

Higher EPS does not prove that a buyback was sensible

The 2011 letter's “Share Repurchases” section pairs two conditions: sufficient funds for operations and liquidity, and a repurchase price below conservatively estimated business value. The 2022 letter again distinguishes an increased ownership percentage from the harm caused by overpaying. Fewer shares is only half the calculation; the cash spent has also left the company.2011 年股东信“股份回购”一节把两个条件放在一起:经营与流动性所需资金充足,以及回购价格低于保守估计的企业价值。

Assume a debt-free business has operating value 400 and genuinely excess cash 100, giving total equity value 500 across 100 shares: value per share 5. Its annual profit is 40. It spends all 100 of excess cash on a buyback. To isolate the mechanism, assume the cash earned no interest, operations are unchanged, and there are no fees, taxes, new shares or market reactions. “Value” here is a supplied assumption, not something the accounts can establish exactly.

After buying back with
Remaining shares
Remaining equity value
Value per remaining share
Both transactions raise earnings per share, but paying 8 reduces the value per remaining share from 5 to about 4.57. Share fractions are allowed in this teaching example.

This is why the equity statement and share-count note deserve as much attention as an EPS headline. In actual reports, annual EPS normally uses weighted-average shares, and diluted EPS also reflects potentially dilutive instruments. The table instead compares full-year earnings on a stable post-buyback share count; it is not a shortcut for reconstructing reported EPS in the transaction year.

Compare a feasible alternative

An initial cash yield is only a starting comparison. Put currency, tax, leverage, liquidity, duration and uncertainty on comparable terms. A speculative 10% is not automatically better than a more dependable 8%. Waiting can be rational when neither the cash estimate nor the price offers a defensible margin for error.

Practice · If the price falls, must the margin of safety increase?

No. If durable cash also deteriorates, estimated value can fall faster than price. Re-estimate cash first, then compare the new price with that value range. A discount to a former stock price is not a margin of safety.
